Would I keep the original ISO or remove them and replace them with the smaller ones as backup incase my external/internal x360drives go dead. BTW it doesn't matter if I play the game on external or internal one e.g: hdd1:\Games\Game1 and place the DLC in the required folder, yes?

and yes you can even turn those decompressed files back into a xbox360 ISO again and fix them so they will run burned ...
and about Game and DLC ... Games [DVD rips , XBLA] yup it does not matter from what drive you play external / internal [but internal hdd will always have faster loading and streaming times then USB2.0 externals 33mb ext vs 100mb int .. think about it ] , DLC on the other hand has to be in a correct drive structure preferred on the internal CONTENT folder content/0000000000000000/<TITLEID>/<OFFERID>/
yes it can also be on USB but it must have the same folder structure, but sometimes the game lags and crashes, when it has to read the data from the same place on the USB [game data + patch data + DLC data all from USB]
This does not happen on a internal , well games in GOD format sometimes crash ... thats why i play them decompressed ... they load faster that way
