Ok this error never occurred on any catalyst driver I had, but now after installing sp2 it does!
I used the ati uninstall all utility and rebooted. After reboot I canceled windows attempt for installing the drivers and launched the catalyst 4.9 driver installation.
I got this message: "(Header)severe(Header) Setup was unable to complete the installation. Try to setup your display adapter with a standard VGA driver before running setup."
So I tried to do that (it always installed a standard vga driver before damn sp2) but it won't list a standard vga driver! The only driver I can install using windows is ati rage or mobility!
I searched google for this error message and found that people were only able to fix this by reinstalling windows xp - the last thing I want to do now!
Please if anyone has a clue about how to fix this gay issue tell me.

I wish it was that simple! If I do that windows won't be as nice as it used to be on sp1, and automatically installs the vga default driver. instead it prompts me to install the radeon and fails to do so.

Finally after trying any possible way I found out the source of the problem!
The solution for this lame error is to manually delete this file: c:\windows\system32\ati2evxx.dll
The problem with it is that windows uses it all the time! Even if you kill the explorer.exe and try deleting it through cmd or if you are on safe mode, nothing can delete it!
This leaves you with 2 options:
1) If your partition is fat32 you can delete it through dos using a boot disk
2) What I had to do - unplug my hard-drive and plug it to my brother's computer and delete the file through his computer.

Have you tried to delete the file using the windows recovery console? This usually works.

I always install the console after i installed windows. You can read here how to do it:

This works under XP and its Server versions also
However, i think you can start the console from cd also, haven't tried that yet. The recovery console is a very usefull tool.

Have you tried Drivercleaner? Also, instead of installing standard Catalyst 4.9 drivers install the Omega 4.9 ones.

Yes you can start it from the cd just fine.

Yes the omega ones are pretty stable for me. Works better than the orignal ones.
