I'm confused on how to connect my z906 to the PC, in order to get better quality sound and 5.1 as well.

I have the ASUS XONAR D2/PM

Right now I've got connected the following 6 channel PCM cables :

Only Bluray movies, DVD's, and games are in 5.1 sound, while everything else is in 2.1 and feels like it's not how it should sound.

The question is, would I get better quality sound when using a TOSLINK cable ? ( also 5.1 with Dolby Digital Live ? )

I use one from my htpc and get full dolby digital, so akong as your amp supports it I don't see why not.

First question, What besides movies and games do you expect to be in 5.1? Smile

As for other things...
The short version: You can think of Dolby Digital and DTS (Core) as essentially just compressed (and often highly compressed at that) PCM audio streams. They are not of higher quality, so they won't make anything sound better.
A lengthier answer follows Smile

Dolby Digital Live just encodes your PCM streams into Dolby Digital on the fly... it is not by it self better - it uses the PCM audio (which is what you are getting now) as a source, and even if it was a one to one conversion (which it's not - it compresses the audio, in a way it's similar to WAV vs MP3) it wouldn't be better than the source. Technically it's actually worse, but whether or not you would notice the difference I can't tell you Smile
There is also a DTS equivalent, which should technically provide a higher quality encode in comparison to DDL. Truthfully, I don't have any personal experience with either, so I can't tell how good or bad either of them are, but they still can't be better than PCM.

TOSLINK is actually why DDL exists - SPDIF connections don't support more than 2 channels in PCM, so when you have a multi-channel PCM source (games are a primary example) DDL can encode it into Dolby Digital 5.1 and send it that way. Whatever you have on the other end needs to be capable of playing back Dolby Digital audio though (Or DTS if that is what you go with). It's not doing it because it's better, but because it can't work the other way - without it, you are limited to stereo.

All in all, PCM streams should provide the best quality, since they are basically untouched. It won't sound worse than Dolby or DTS, unless your receiver (or whatever you have) is doing some additional post-processing when it gets a DTS/Dolby stream. In that case, it won't technically be better anyway though, but might sound different enough for you to like it more Smile
The advantage of the optical connection is that you only have one cable (instead of 6), which is certainly more convenient, and that it's "digital". If you have cables and hardware that is decent enough, the digital part is not much of an advantage though and you still need to consider the limitations I have mentioned above.

The best possible connection is HDMI though - it supports all the things!

There is basically no difference between FLAC and MP3 in quality, at least I cannot perceive it.

Not when you have z906'es no, but if you use good headphones or a HiFi-speakerset the difference is very noticeable.

Yes, yes I'm back.

Another issue is that FLAC music plays in 2.1.

Why ?

Music isn't 5.1 recorded.

If you have a stereo receiver you can use a 7ch stereo mode that plays out of all your speakers equally.
