If you put the CD in and boot your system, it should boot from the CD (if not you need to change your boot order in the BIOS), this should get past your issues. The reason you're having problems is because your starting the installation in windows.

You should see it on the first boot screen (when u see your motherboard logo/motherboard serial and where memory test is starting ) should be something like this
F2-SETUP F11-BOOT MENU (it's just a expample)
Choose BOOTMENU run from cd ...
Procedd with instalation and if u want to be sure to have a clean disk with new windows just erase your system partition (if u have only Windows/Program FIles there) if not ... use some bootdisk or use Recovery Console (it's included in winxp installation process) to delete manually Windows folder if u don't want to lose anything else but if i were u I would recommend full format just to be sure that all spyware/adware/trojans and other sh*t is removed
Don't know what/or where can u find Recovery Console ? Read this How to install and use Recovery Console (Microsoft Support Page)
After you succeed with installation Do NoT CONNECT WITH INTERNET at first place ! Get some top prioritet M$ Patches (such a : Blaster patch and so on) [I have whole cd fulled with them ] disable Messenger Service Window (don't know how ? -> read about it HERE ...
Install some anty-virus software (NaV2005 sounds nice) - Adaware program (SpyBot is great choose)
Btw : there' lot's of other services that u can disable to speedup your comp or to make it more secure but i just don't have time to write it all here . google for it or use SisOft Sandra run full diagnostic test and u will have your services that can be disable with no harm) - such WI-FI LAN and so on
That's all folks
